Really bad co-worker

Good points. It's also a good idea to be diplomatic about how much you admit to knowing, lest you be considered unreliable in the face of blatant wrongdoing. "You knew he was an ass hole and you didn't say anything? WTF?"

For instance, it's better to say when asked that it has seemed strange how often the inventory didn't match what the computer (or whatever inventory management system is in place) remembered it being, rather than point a finger at a known miscreant. All businesses suffer a certain amount of shrinkage, but you have to define what "a certain amount" is. Was it bad counting? Improper data entry? Attrition? Shoplifting? Or, the dreaded employee theft? Saying it seemed unusual leaves you off the hook while leaving the problem exposed.

Actually, that may be the way to let the rascal hang. Start reporting problems. Do it on paper! Word of mouth means nothing. Eventually, it'll cause an investigation and you'll have your ass covered.

This is very good advice.  If you stick to facts relevant to your job, ie the mysterious inventory issue, you are on much more solid ground.  You can feign ignorance if the thief confronts you, just admit that you reported problems with the inventory.  You'll be seen in the light of a conscientious employee, whereas if you reported on the thief directly you might be viewed as a rat if he doesn't get immediately fired.

Of course if the owner approaches you in confidence and asks for your opinions on the manager, then by all means share what you know. 

My guess is that this issue will resolve itself sooner rather than later.
 
Well we didn't even have to do anything.  The boss found out that he threw away a bunch of product without his permission and used that as the official reason to fire him, but we all know he got fired for being lazy.

Wonderful news!  I've seen these things happen often enough that my advice to people is always to let it play out.  It sucks going through it, but this is usually the result.
